As far as the rental car is concerned, I don't think it would be an issue with any of the majors, I know Hertz is fine with it. If you are renting from Joe's rent-a-wreck, you should check with them first.
As far as yourself, I have always used my passport, but I think you can still get by with just a picture ID to get into Canada. Returning to the US, I think some proof of citizenship, like a voter registration card, would make things smoother. I am not sure of the cut-off date, but at some point within the next few years, a passport will be required for re-entry.

I have crossed the Canadian border in a rental car many times. I have crossed in Vermont, Maine, New York and the Peace Arch in Washington. Most of the times, no questions are asked. Sometimes, I am asked whether it is my car and a few times I have had to show the rental agreement. I have rented from Budget, Hertz and Avis and it has not been an issue. I would always inquire at rental time because as mentioned by the previous poster, some of the minor companies do not allow it. Also, these days I would not try to cross the border in either direction without a passport. Although it is not yet required, a passport makes for a much smoother process. Also, keep in mind that gas cost is significantly higher on the Canadian side. Be sure to fill up the tank right before crossing the border.

Make sure you tell the rental company, regardless of their size, that you will be taking the car into Canada. Also make sure your insurance has the proper riders to cover you in Canada and you bring proof of the policy with you. Depending on the province driving without proof of insurance i.e. if pulled over you must be able to produce proof of coverage to the cop on the roadside can net hefty fines.
