You can set chapter breaks with Handbreak.

Again, I am on a Mac, but I use MacTheRipper to copy the dvd to my hard drive first, and this program deals with encryption, and then I use Handbreak on the resulting folder/file (which will be the same size as the original dvd image).
I do this for all, whether they have encryption or not, just because I read once that HandBreak can be hard on the optical drive when converting a movie. I'm not sure if that is really true, but it just seems a little easier to copy the whole thing to my hard drive first and then convert it separately.
