I got an email from Bahnbonus customer service stating something similar. They said I should start a 2nd class booking and then select the option to upgrade to 1st and pay with points. At first this option was not showing up and after repeated attempts with different browsers, etc, I gave up. Today, after a few weeks went by, I tried again and it worked! Successfully booked a ticket for my wife and upgraded with my points.
I booked flex fare 2nd class and upgraded to first. One thing I noticed in the upgrade description, it states seat assignments would be included, but when you toggle the slider to pay with points, the seat reservation shows a charge. If you change the slider to pay with cash for the upgrade, the seat reservation charge goes away. Maybe a website issue? In any case, I don't care that much as I booked a flex fare so that we can take any train that day, as we are arriving FRA by air and this allows max flexibility for dealing with flight delays, baggage delays, etc. Ticket is FRA to Köln, so many trains to choose from.

How long did your ticket get confirmed after booking the 1st class upgrade redemption ticket? And how long did you have to wait for the points refund? My internet went out during the payment processing page and I never got a confirmation e-mail, but the points were deducted from my account.
The ticket appears to be confirmed immediately. In my earlier attempts where I needed to get my points back after cancelling, it took about a day to get my points back.
