I concur with your reading of it. Article 5 requires reference to Articles 7 and 8. By providing an alternative flight under Article 8, the compensation under Article 7 is reduced by 50%.
I don't believe that interpretation is correct. What's the compensation for? It's for making you leave an hour earlier. Just because you still arrive on time that inconvenience has not been negated.
