If this is the case, it really should be clarified in the Diamond T&Cs that upgrades possibilities differ depending on whether your stay is a paid stay or an award stay. I was under the impression that if there are any rooms available for upgrade, then as a Diamond you should get upgraded, regardless of how much you paid for your stay.
