It should be possible to interline your bags. You have to clear immigration once you arrive in MUC, but not security. Just stay airside and follow the signs to G (and K) gates.

In the worst case scenario, will have to collect bags and recheck in. I'm assuming nearly 5 hour connection is plenty of time right?
That's definitely more than enough time, though you will need to go through security after dropping of your bags.

Last question, does "domestic" business class in europe get lounge access? would be nice to shower etc before flight to paris.

You can access the LH Business Lounge on the G and/or K levels if you don't hold *G status.
