If it were me in that position, I'd start out with claiming for denied boarding and following up with a legal claim for breach of contract.
I also read it that, despite the earlier promise, the original flights were not refunded so all they got back were their additional flight costs and the €500. So the only compensation is the latter.

An EU261 IDB claim would be worth a go, at €400 x 10 passengers.
