If you can spare the time for the Iceland stopover then that sounds like a great option. And given each flight is only 4 hours why not save even more money for a nice hotel in Iceland and just fly Y?
This is what I'd do. Iceland is unique and on my to-do list (BA please add in KEF to your destinations). Definitely a place where it feels criminal to simply transit the airport without experiencing the country.
