What likely happened in this case is Y was oversold, and your seats were given away since the system thought you would misconnect. When you showed up at the gate, they had to give you guys seats, so they gave you C (all they had left)
I think you're spot on. They didn't think we'd make it and when we did, they put us in C. Some people would argue that they should have upgraded a UA elite or a *G in Y before my partner (or even me, since I'm not a UA elite) got the upgrade, but I think at that point the GA is just worried about getting the plane off the gate and things like status take a back seat.
