We're staying 5 nights in Munich and want to take a day trip to Nuremberg the day before we leave. With the time zone change I'm concerned about jet-lag and would prefer the luxury of sleeping an extra hr rather than try to catch a specific train (hence the flexibility would be nice when one is on vacation!).

From everything I've read, no miles awarded (just a flexible ICE ticket at discounted price) and yes can book with an award ticket. Just call any LH service center to "add" it to your booked itinerary.
Example: my planned trip is munich to nuremberg to munich. Standard 2nd class round trip nonstop on ICE is 200 Euro. Rail&Fly is 50 Euro. Sparpreis50 (on Sat/Sun) is 28 Euro. YMMV ($ saved) depending on your final destination.
One limitation is that it can only be used on the day of your flight or day before or day after. So if you plan to use Rail&Fly make sure you print out your itinerary and as you're supposed to show it to the conductor. I have no real world experience yet! Perhaps other FTers can shed some light?
