You will definitely have time to take a taxi downtown and sightsee and EAT!
They should be able to check your bags all the way through. We did this same trip last year, but with a shorter layover, and did not have to recheck our bags in MAD. The Madrid airport is now quite nice. If you have lounge access, the Iberia lounges are very comfortable and have good snacks.
